Prerequisite check

A bond investment generates contractual principal and interest; an ordinary share does not promise repayment. Those different rights affect risk, measurement, and the meaning of unrealized changes.

Vocabulary

  • Amortized cost: initial amount adjusted for principal, effective interest, and impairment.
  • Fair value: market-participant exit price at the measurement date.
  • Business model: under IFRS 9, how financial assets are managed to generate cash flows.
  • FVPL: fair value through profit or loss.

Core idea

Classification comes before entries. IFRS 9 focuses on business model and contractual cash-flow characteristics, with fair value as the residual category and specific options. Canadian ASPE Section 3856 has its own rules, including fair value for quoted equity instruments in active markets and different choices for some items. Always apply the framework named in the case rather than blending labels.

Why this treatment makes sense

Measurement should reflect both the instrument's contractual economics and how it is managed. A collection-focused debt asset behaves differently from a traded equity position even if both are called “investments.”

A repeatable method

  1. Read the contract: principal, interest, maturity, conversion, and contingencies.
  2. Identify the reporting framework and management purpose.
  3. Determine the permitted category using that framework.
  4. Record initial value plus or minus transaction costs as required by the category.
  5. Apply effective interest or fair-value remeasurement.
  6. Evaluate impairment under the applicable model.
  7. Reconcile opening value, cash, income, remeasurement, impairment, and closing value.

Worked example

Assume the case states that Ottawa Greenworks' debt investment qualifies for amortized cost. On January 1 it pays $95,953.10 for a $100,000, three-year bond paying 4% each December 31. Effective yield is 5.5%.

The price is the present value of the three $4,000 coupons and the $100,000 principal discounted at 5.5%, or $95,953.10. Initially debit Investment $95,953.10 and credit Cash. Year 1: debit Cash $4,000 and Investment $1,277.42; credit Interest Revenue $5,277.42. At maturity, collection of $100,000 removes the investment.

If instead a traded share position is classified at FVPL and rises from $30,000 to $34,500, debit Investment $4,500 and credit Unrealized Gain $4,500 in profit.

Journal, ledger, and statement connection

The investment register carries units, counterparty, category, cost, fair value, interest, and impairment. Effective-interest entries increase a discounted bond toward face; FVPL changes affect current profit. Note disclosures explain measurement basis and risks such as credit, liquidity, and market exposure.

Common mistakes

  • Choosing a category from management's desired earnings pattern.
  • Using coupon rate instead of effective yield for interest income.
  • Treating every fair-value change as OCI.
  • Assuming a quoted price eliminates the need for ownership and cut-off controls.

Guided practice

A bond opens at $48,000, yields 6%, and pays $2,000 cash interest. Effective interest is $2,880; discount amortization is $880; closing amortized cost is $48,880.

Independent practice

Level 1 — interest: Opening amortized cost $72,000, effective rate 5%, coupon cash $2,400. Calculate interest and amortization.

Level 2 — fair value: An FVPL equity investment falls from $25,600 to $22,900. Prepare the entry and profit effect.

Level 3 — classification: Explain why “hold for now” is insufficient documentation for classification under IFRS 9.

Self-check and solutions

Level 2: Debit unrealized loss $2,700; credit investment $2,700. Current profit falls $2,700.

Level 3: The conclusion requires documented management at an aggregate level and analysis of contractual cash flows, not an informal intention for one asset. Evidence includes mandates, reporting, sales history, risk management, and contract terms.
