Prerequisite check

Basic EPS is not year-end shares. Shares are weighted for the portion of the period they participated in earnings; stock splits are reflected retrospectively in the denominator.

Vocabulary

  • Basic EPS: profit attributable to common shareholders divided by weighted-average common shares.
  • Potential common share: instrument that may result in common shares, such as options or convertible debt.
  • Diluted EPS: EPS assuming dilutive potential common shares convert or exercise.
  • Anti-dilutive: conversion would increase EPS or reduce loss per share.
  • If-converted method: adds back after-tax convertible financing effects and adds resulting shares.

Core idea

Basic EPS describes actual common participation. Diluted EPS shows a constrained “what if” for instruments that would reduce EPS. IAS 33 governs IFRS EPS; private ASPE entities do not automatically have the same public EPS presentation requirement, so identify reporting scope before applying mechanics.

Why this treatment makes sense

An unweighted denominator can make financing dates manipulate performance. Dilution alerts users when contractual claims may spread earnings across more shares, while anti-dilution rules prevent a misleading improvement.

A repeatable method

  1. Start with profit attributable to common shareholders; deduct preferred dividends where required.
  2. Build a dated share timeline and weight each tranche.
  3. Adjust retrospectively for splits/stock dividends as required.
  4. Calculate basic EPS.
  5. For each potential share, calculate incremental numerator and denominator.
  6. Rank from most dilutive and include only instruments that reduce EPS.
  7. Reconcile numerator and denominator and disclose key terms.

Worked example

Pacific Healthware earns $840,000 in 2026 and has $40,000 declared preferred dividends. It has 300,000 common shares January 1, issues 60,000 on April 1, and repurchases 30,000 on October 1.

Weighted shares = 300,000 + 60,000 × 9/12 − 30,000 × 3/12 = 337,500. Basic EPS = ($840,000 − $40,000) ÷ 337,500 = $2.3704, reported as $2.37.

Convertible debt would create 50,000 shares and eliminate $72,000 after-tax interest. Diluted numerator = $872,000; denominator = 387,500; diluted EPS = $2.2503 or $2.25. Because $2.25 is below $2.37, the instrument is dilutive. Use the case-supplied after- tax amount; do not invent a tax rate.

Journal, ledger, and statement connection

EPS is a presentation calculation, not a journal entry. It reconciles audited profit, preferred equity terms, share register dates, and instrument agreements. Conversion, if it actually occurs, creates future entries; the diluted calculation itself does not.

Common mistakes

  • Using closing shares instead of weighted-average shares.
  • Adding convertible shares without adjusting the numerator.
  • Using pre-tax interest when the question supplies an after-tax effect.
  • Including anti-dilutive instruments just because they are convertible.

Guided practice

Profit attributable to common shareholders is $500,000. Shares: 200,000 all year plus 40,000 issued July 1. Weighted shares = 220,000; basic EPS = $2.2727 or $2.27.

Independent practice

Level 1 — weights: 100,000 shares all year and 24,000 issued October 1. Find weighted average.

Level 2 — basic EPS: Profit $360,000; preferred dividends $20,000; weighted common shares 170,000. Calculate EPS.

Level 3 — dilution: Basic numerator $600,000 and denominator 250,000. A convertible adds $30,000 after-tax numerator and 10,000 shares. Is it dilutive?

Self-check and solutions

Level 1: 100,000 + 24,000 × 3/12 = 106,000.

Level 2: ($360,000 − $20,000)/170,000 = $2.00.

Level 3: Basic EPS $2.40. If converted: $630,000/260,000 = $2.4231, which increases EPS, so it is anti-dilutive and excluded from diluted EPS.
